They come from using the wrong NOI for the decision.

Actual NOI tells what the property produced.

In-Place NOI tells what the asset earns today.

Normalized NOI shows cleaner recurring performance.

Stabilized NOI shows what the property may produce once the business plan works.

The danger is treating those numbers as if they mean the same thing.

They do not.

What NOI Types Actually Mean

The clean way to think about NOI is this:

NOI is always revenue minus operating expenses, but the “version” changes depending on what numbers are used.

The formula stays the same.

NOI = Effective Operating Revenue - Operating Expenses

What changes is the timing, quality, and assumption level of the inputs.

Actual NOI uses actual historical numbers.

T12 NOI uses the last 12 months.

T3 or T6 annualized NOI uses recent performance and projects it forward.

In-Place NOI uses the current rent roll.

Normalized NOI cleans up unusual items.

Underwritten NOI reflects the buyer’s own assumptions.

Pro Forma and Stabilized NOI project what the property could produce in the future.

Lender NOI adjusts the numbers for financing and DSCR analysis.

NOI does not measure debt service, owner taxes, depreciation, capital expenditures, reserves, investor distributions, or after-debt cash flow.

That boundary matters because a property can show strong stabilized NOI while still producing weak actual cash flow today.

Main Ways to Compute or Present NOI

The formula is simple.

The version is where the risk lives.

1. Actual NOI

Actual NOI is the raw historical NOI.

It answers:

What did the property actually produce?

Example:

Actual Rental Income - Actual Operating Expenses = Actual NOI

This version is useful because it shows real performance, not projected performance.

But actual NOI may still include unusual items. It can be affected by one-time repairs, temporary vacancies, non-recurring income, owner-specific accounting choices, or expenses that were delayed instead of paid.

Actual NOI is the starting point.

It is not always the decision number.

2. T12 NOI

T12 NOI uses the last 12 months of actual income and expenses.

It answers:

What has the property produced over the most recent full year?

This is one of the most common starting points in acquisitions because sellers, brokers, buyers, and lenders often begin with T12 financials.

A simple T12 NOI calculation looks like this:

Trailing 12-Month Operating Revenue - Trailing 12-Month Operating Expenses = T12 NOI

T12 is useful because it smooths out one month of noise.

But it can still mislead.

If the property recently improved, T12 NOI may understate current performance.

If the property recently declined, T12 NOI may overstate current performance.

If expenses were delayed, excluded, or misclassified, T12 NOI may look cleaner than the real operation.

T12 NOI is useful, but it should be checked against the current rent roll.

3. T3 / T6 Annualized NOI

T3 or T6 annualized NOI uses the most recent 3 or 6 months and annualizes the result.

Example:

T3 NOI = $90,000

Annualized NOI = $90,000 × 4

Annualized NOI = $360,000

It answers:

What does NOI look like based on the most recent operating trend?

This can be useful when the property has recently improved or declined.

For example, if a property had poor occupancy earlier in the year but has now leased up, the T12 may not reflect the new operating level. A T3 or T6 annualized view may show the current trend more clearly.

But this version needs caution.

A short period may not represent a full year. Repairs, utilities, turns, insurance, tax payments, seasonality, and leasing patterns may not appear evenly across three or six months.

T3 or T6 annualized NOI should answer a trend question.

It should not replace a full-year review without adjustment.

4. In-Place NOI

In-Place NOI is based on current leases, current rents, current occupancy, and the current rent roll.

It answers:

What does the property earn right now based on the current rent roll?

Example:

= In-Place NOI

This version is useful when historical numbers are outdated.

If a property recently leased several vacant units, T12 NOI may understate current income.

If several tenants recently moved out, T12 NOI may overstate current income.

If rents were recently increased or concessions changed, the historical numbers may not reflect the current operating base.

In-Place NOI connects the financial statement to the rent roll.

That makes it especially important in multifamily.

The question is not only, “What did the property produce?”

The better question is:

What does the property produce today based on the leases currently in force?

5. Normalized NOI

Normalized NOI adjusts historical NOI to remove unusual or non-recurring items.

It answers:

What is the cleaner, more realistic current NOI?

Example:

Actual NOI: $700,000

Add back one-time legal expense: +$50,000

Add market property management fee: -$35,000

Normalized NOI: $715,000

This version matters because actual NOI may be technically correct but economically distorted.

A one-time legal expense may not represent recurring operations.

A missing management fee may make NOI look too high.

A one-time insurance refund may inflate income.

A delayed repair may make expenses look too low.

A seller-managed property may understate the true cost of management.

The key question is:

Would this income or expense happen again under normal operations?

If the answer is no, it may need to be normalized.

But normalization can also be abused.

The mistake is adding back every inconvenient expense and calling the result “clean.” Normalized NOI should remove distortions, not manufacture a better story.

6. Underwritten NOI

Underwritten NOI is the buyer’s version of NOI.

It reflects the buyer’s assumptions, not the seller’s presentation.

It answers:

What NOI should be used for the buyer’s investment decision?

Underwritten NOI may adjust:

This is one of the most important versions in deal analysis.

Sellers often present NOI in the most favorable way possible. That does not always mean the number is wrong, but it does mean the buyer should not accept it without reconstruction.

Underwritten NOI is where the operator asks:

What income is collectible?

What expenses are missing?

What assumptions are too optimistic?

What changes after acquisition?

What number should actually support the valuation?

For acquisitions, this is usually the decision number.

7. Pro Forma NOI

Pro Forma NOI is projected future NOI.

It answers:

What does NOI look like if the business plan works?

Example:

Pro Forma NOI is not automatically wrong.

It is useful for modeling upside, testing strategy, and understanding the potential value of a property.

The risk is using Pro Forma NOI as if it already exists.

A Pro Forma NOI usually depends on assumptions: higher rents, lower vacancy, better collections, new fees, better expense control, or completed renovations.

That means it should be treated as a business plan case, not a current operating result.

8. Stabilized NOI

Stabilized NOI is a more specific version of future NOI.

It means:

NOI once the property reaches a normal, sustainable operating level.

This is common for:

Stabilized NOI is often used to estimate value after the asset reaches a mature operating state.

The important phrase is: once it reaches.

That means the NOI is not present yet.

It has to be earned through leasing, pricing, renovation execution, operating discipline, cost control, and time.

Stabilized NOI should be separated from current NOI.

Otherwise, the operator may pay today for performance that still requires execution.

9. Budgeted NOI

Budgeted NOI is based on the owner or operator’s annual budget.

It answers:

What is the property expected to produce this year based on the operating plan?

This version is more common in asset management and internal planning than in acquisition underwriting.

Budgeted NOI is useful for:

Tracking property manager performance

Comparing actual results to plan

Identifying expense overruns

Monitoring leasing assumptions

Reviewing monthly and quarterly performance

Updating investor reporting

Example:

Budgeted Revenue - Budgeted Operating Expenses = Budgeted NOI

If actual NOI is below budget, the operator needs to identify whether the issue came from revenue, expenses, occupancy, collections, timing, or unrealistic planning.

Budgeted NOI is not just a forecast.

It is a control tool.

10. Lender NOI

Lender NOI is NOI adjusted using lender rules.

It answers:

What NOI will the lender use for loan sizing and DSCR analysis?

A lender may adjust NOI differently from the buyer.

They may use a minimum vacancy factor.

They may exclude certain income.

They may require management fees even if the owner self-manages.

They may underwrite taxes differently.

They may use replacement reserves.

They may use their own insurance assumptions.

They may haircut income they consider unstable.

This matters because a deal may look acceptable under the buyer’s NOI but fail under the lender’s NOI.

The buyer may think the property supports the debt.

The lender may disagree.

That is why NOI should not be reviewed only for valuation. It should also be reviewed for financing risk.

Simple Hierarchy of NOI Types

A useful way to organize NOI is by decision context.

The three simplest concepts are:

Actual NOI = what happened

Normalized NOI = what really happened after cleaning the numbers

Stabilized NOI = what should happen once the property operates properly

But in real deal analysis, the more complete sequence is:

Actual NOI → T12 NOI → In-Place NOI → Normalized NOI → Underwritten NOI → Pro Forma NOI → Stabilized NOI → Lender NOI

Each version moves farther away from raw historical performance and closer to assumption-based decision-making.

That does not make the later versions wrong.

It means they need more proof.

Example: 96-Unit Class B Multifamily Property

Assume a 96-unit Class B multifamily property.

The property has:

NOI = Effective Gross Income - Operating Expenses

So:

$1,351,000 - $615,000 = $736,000 Actual NOI

But that is only one version.

Now compare the NOI stack:

This is the point:

The property does not have one NOI number.

It has multiple NOI views, and each one answers a different question.

The Actual NOI says the property produced $736,000.

The In-Place NOI says the current rent roll may support $782,000.

The Normalized NOI says recurring operations may be closer to $760,000.

The Stabilized NOI says the asset may reach $902,000 after execution.

The Lender NOI says financing may be based on only $775,000.

Those differences are not small.

The spread between Actual NOI and Stabilized NOI is:

$902,000 - $736,000 = $166,000

At a 6.25% cap rate, that NOI difference implies:

$166,000 / 0.0625 = $2,656,000

That means more than $2.6M of value depends on which NOI version is used.

The question is not, “What is the NOI?”

The better question is:

Which NOI are we using, what inputs created it, and what decision is it being used for?

Benchmark Range: The Spread Between NOI Versions Matters

A useful benchmark is not only the NOI margin.

It is also the difference between the NOI versions.

For multifamily, national income and expense references often imply NOI margins around the mid-to-high 50% range, depending on the property, market, age, utility structure, taxes, insurance, payroll, and management model.

But the more useful operator signal is this:

How far apart are Actual NOI, Normalized NOI, Underwritten NOI, and Stabilized NOI?

A large gap does not automatically mean the deal is bad.

It means the deal depends more heavily on execution.

That execution may include rent growth, occupancy recovery, expense control, tax reassessment, insurance adjustment, renovation timing, collections improvement, or better property management.

The wider the NOI gap, the more important the bridge becomes.

Applied Scenario: The Stabilized NOI Supported the Price. The Current NOI Did Not.

A 112-unit Class B multifamily property is marketed with a stabilized NOI of $1.08M.

The broker package looks attractive because the stabilized NOI supports the asking price at the market cap rate.

But the T12 NOI is only $815,000.

The current run-rate NOI is $862,000.

The difference comes from three assumptions:

Higher rents after renewals

Occupancy improving from 89% to 95%

Repairs normalizing after a heavy maintenance year

On the surface, the upside looks reasonable.

But after reviewing the rent roll, the operator finds that 38 units are still $175 below market, 14 leases expire within 90 days, and the property has $240,000 of deferred exterior work that is not included in the operating expense picture.

The upside is real.

But it is not yet earned.

The decision is not to reject the deal immediately.

The decision is to separate the NOI stack into three columns:

Current performance

Clean recurring performance

Future stabilized performance

The offer is then based on Normalized NOI.

The upside is modeled separately as earnable value.

That distinction protects the buyer from paying today for income that still requires leasing, renovation, expense control, and execution.

Operator Application: Run the NOI Stack Before Using the Cap Rate

Before using a cap rate, separate the NOI versions.

1. Start with T12 Actual NOI

Use the trailing 12 months as the first baseline.

This shows what the property actually produced over the most recent full year.

But do not stop there.

Ask:

Were there one-time expenses?

Were repairs delayed?

Was income inflated by non-recurring fees?

Was a management fee missing?

Were taxes or insurance understated?

Did occupancy change materially during the year?

T12 is the starting point, not the final answer.

2. Compare T12 NOI to In-Place NOI

Next, compare the financial statements to the current rent roll.

This helps identify whether the property’s current income base is better or worse than its historical income base.

If In-Place NOI is higher than T12 NOI, the property may have recently improved.

If In-Place NOI is lower than T12 NOI, the property may be declining.

Either way, the rent roll should explain the difference.

3. Normalize Unusual Items

Adjust for items that distort recurring performance.

Examples:

One-time legal costs

Insurance refunds

Owner-specific payroll

Missing management fees

Temporary repair spikes

Non-recurring income

Delayed maintenance

Below-market or above-market expense items

The goal is not to make NOI higher.

The goal is to make NOI more useful.

A clean Normalized NOI helps separate true operations from accounting noise.

4. Build an Independent Underwritten NOI

Do not rely only on the seller’s NOI.

Build the buyer’s own version.

This should include:

Realistic vacancy

Realistic bad debt

Current leases

Market-supported rent assumptions

Market-rate management fees

Updated taxes

Updated insurance

Ongoing repairs and maintenance

Recurring payroll and admin costs

Recurring other income only

This is where the buyer decides what NOI should actually support the acquisition.

5. Separately Model Pro Forma and Stabilized NOI

Future NOI belongs in the model.

But it should not be confused with current performance.

Use Pro Forma NOI to understand upside.

Use Stabilized NOI to understand what the property may produce once it reaches a normal operating level.

Then ask:

What has to happen for this NOI to become real?

How long will it take?

What capital is required?

What could delay it?

What happens to DSCR if the plan takes longer?

What happens to returns if rents grow more slowly?

The more future NOI depends on execution, the more conservative the valuation should be.

The Most Dangerous NOI Mistake

The most dangerous mistake is using the seller’s Pro Forma NOI as if it were Actual NOI.

That mistake can show up quietly.

A broker package may present a clean-looking NOI.

A seller may add back expenses aggressively.

A model may use future rents before they are achieved.

A buyer may apply a cap rate to Stabilized NOI instead of current or normalized performance.

A lender may size the loan using a lower NOI than the buyer expected.

The issue is not that Pro Forma NOI exists.

The issue is using a future number for a current decision.

A better process is:

1. Start with T12 Actual NOI

2. Compare it to the rent roll and In-Place NOI

3. Normalize unusual income and expenses

4. Build an independent Underwritten NOI

5. Separately model Pro Forma and Stabilized NOI

6. Check Lender NOI for DSCR and loan sizing

That process does not eliminate risk.

But after reconstructing the income and expenses, the investor finds three issues. First, the seller used Gross Potential Rent instead of Effective Gross Income, which overstated revenue. Second, property taxes were based on the seller’s old assessed value and would likely increase after sale. Third, repair expenses were unusually low compared with the age of the property.

After adjusting the numbers, NOI falls from $650,000 to $596,400. The cap rate drops, the DSCR becomes tighter, and the original asking price no longer supports the investor’s return target.

The property was not necessarily bad. But the original price only worked under the seller’s version of the numbers.
